Does AI work better with png or jpg photos?
It depends on what you prioritize. PNGs will be higher quality but JPGs are more space efficient.
Don’t prove me wrong but I think he asked for the processing step not for the saving. 
For processing, there are some minor known bugs for upscaling PNGs but for the most part the two are pretty much the same.
